How Do Inverse ETFs Work? The Reset Is What Makes Them Survivable

An inverse ETF and a short position express the same view and behave completely differently. The difference is not leverage or cost, it is what each one does automatically when the trade is going against.

An inverse ETF and a short position express the same view and behave completely differently. The difference is not leverage or cost, it is what each one does automatically when the trade is going against you.

A short position gets larger, relative to your account, the more wrong you are. An inverse ETF gets smaller. That single asymmetry explains why an inverse fund cannot cost you more than you invested, why it drifts away from its objective over time, and why every issuer that sells one tells you to use it briefly.

What is inside one

The construction is the same machinery as a leveraged fund, pointed the other way.

The fund holds cash and Treasury bills, and it enters total return swaps and short futures positions with bank counterparties that pay it the negative of the index’s return. There is no borrowed stock anywhere in a typical equity index inverse ETF. Nobody is locating shares or paying a borrow fee on your behalf, which is one of the practical advantages of the wrapper.

The objective is stated in the prospectus as negative one times the daily return of a specified index. Mo Sparks of Direxion, whose firm is one of the two largest issuers in the category, described the design point on the show, noting that "many of our single stock strategies are at negative one today." He is describing Direxion’s single-stock lineup specifically. Across the wider category, negative two and negative three funds are common and long established. The regulatory ceiling that does exist, under Rule 18f-4, caps a newly launched leveraged or inverse fund at 200% of the index return or its inverse, with funds already operating above that level grandfathered.

The comparison that actually matters

Take a five thousand dollar bearish position, expressed two ways, and follow what happens as the market moves against you.

Shorting the stock. You borrow shares and sell them, receiving five thousand dollars against five thousand of your own equity. The market rallies twenty percent. Your short is now worth six thousand dollars and your equity is four thousand. Your exposure has gone from one times your equity to one and a half times, without you doing anything. Rally again and the ratio worsens again. This is the mechanism behind every short squeeze story: the losing position grows into the account until the broker forces it closed, and the theoretical loss has no limit because a stock’s price has no ceiling.

The inverse ETF. Same five thousand dollars. The market rallies twenty percent, the fund falls twenty percent, and you have four thousand dollars. At the close, the fund rebalances so that it again holds one times four thousand dollars of short exposure. Your exposure fell with your account. Rally again and it falls again. You can lose most of your money. You cannot lose more than you put in, there is no margin call, and there is nothing anybody can force you out of.

That daily rebalance is not a stop-loss, because nothing exits the position. It is an automatic de-levering, and it is also, precisely, the thing that costs you.

What it costs

Because the fund resets every day, your return over any longer period is the product of the daily returns rather than the negative of the total move. Over a choppy stretch, that erodes value in either direction.

Run a market that ends exactly where it started. The index rises ten percent and then falls back 9.09 percent to a hundred. The inverse fund falls ten percent to ninety, then rises 9.09 percent to 98.18. The index is flat. You are down 1.8 percent, and nothing was deducted.

The same arithmetic that punishes you in a chop pays you in a sustained move. If the index falls ten percent a day for three days it ends down 27.1 percent, and a simple negative one times that would be a gain of 27.1 percent. The inverse fund gains 33.1 percent, because each day’s gain is applied to a larger balance.

So the profile is: excellent in a fast, one-directional decline, corrosive in a market that shakes without going anywhere. Which is the same profile as a leveraged fund, because it is the same machinery.

Which is why the guidance is always about time

John McHugh of WealthTrust did his own work on this and reached the conclusion the arithmetic predicts: "I did a study on inverse ETFs. They’re really good for a sharp period of time."

He describes it as a capability his process holds in reserve rather than one he has used: "if we really think that we’re going into a recession, we can buy an inverse ETF for that 25%," followed immediately by "we haven’t done that yet."

His study put a number on the decay. Held a year or longer, he found the position protects for only about 37.5% of the market’s decline. His verdict even so was that "it’s still better than not having that inverse ETF." That is a tested position rather than an endorsement, and it is a tool he has sized and not yet needed.

Sparks framed the intended use the same way, describing an investor who holds a position and wants to keep it: you own the name "and you can use one of our inverse strategies to hedge it." Hedging an existing holding is a different job from betting on a decline, and it is the job these are best suited to.

The audience is somebody with a bearish view and no appetite for an unlimited-loss instrument, which is a narrower group than the category’s marketing implies.

The demand asymmetry, which tells you something

There is a fact about this category that is worth sitting with. Sparks, whose firm has offered both directions for years, observed that having "longstanding had both bull and bear strategies, assets have overwhelmingly been placed in bull products."

Markets rise more often than they fall, so a product that profits from declines spends most of its life losing money. The people who own them know this, which is why the money in them is transient by nature.

The single-stock corner is the exception. Will Rhind of GraniteShares noted that leveraged and inverse products "on single stocks like Tesla, NVIDIA" are very heavily traded, and gave a specific example of the appetite: "we had probably two times the amount of value traded on our 2X short Tesla, our TSDD, and our 2X long TSLR." That is trading volume rather than assets held, which is precisely the distinction.

What to check before using one

The reset frequency. Daily unless stated otherwise, and if it is stated otherwise, that is the most important line in the document.

Whether it is negative one or more. A negative two fund compounds the same problems at double the rate.

The financing inside the swap. A short position through swaps involves a financing leg that moves with short rates and never appears in the expense ratio.

Your exit condition, written down before you enter. Not a price target, a date. The arithmetic degrades with the amount of path you accumulate, so the position needs a duration and not just a thesis.

Whether a put would be better. For a defined-period hedge, a put option has a known maximum cost and no path dependency. It is often the more honest instrument for the job, and it is more work.

The summary

An inverse ETF is a short position with the risk management built into the product rather than left to you. The daily reset caps your loss at the amount invested and introduces a drag that grows with volatility and time, and neither of those stops you losing most of what you put in.

It is a tool for a view with a deadline. Held without one, the reset that protects you is the same mechanism that quietly takes the position apart.
